Small-cap mutual funds often appeal to investors who seek strong long-term growth potential and can accept greater market volatility. The Securities and Exchange Board of India (SEBI) classifies companies ranked 251st onwards by full market capitalisation as small-cap companies. Accordingly, small-cap funds must invest at least 65% of their total assets in shares of companies within this category.

The remaining portfolio gives fund managers some flexibility in managing risk and liquidity. Depending on the scheme’s investment mandate, they may allocate this portion to large-cap or mid-cap stocks, debt securities, cash, or liquid instruments. Even with this flexibility, small-cap companies continue to form the majority of the portfolio and largely shape the fund’s risk and return profile.

  1. Investment horizon and patience

It is crucial to maintain a long-term investment horizon of at least 5 to 7 years or more. Short-term investments in small-cap mutual funds expose portfolios to severe market swings. A longer holding period gives young businesses sufficient time to execute their expansion plans. It also helps your investment recover from temporary market drawdowns and economic downturns.

  1. Liquidity management and portfolio risk

Small-cap shares often see thin trading volumes compared to established large-cap names. This can create a problem during market downturns, when many investors rush to redeem units simultaneously.  

Well-managed small-cap funds protect against this by maintaining adequate cash reserves or parking part of their corpus in more liquid large-cap stocks. Before investing, check how a fund has historically handled redemption pressure during past corrections.

  1. Portfolio quality and diversification

Small-cap businesses can vary significantly in financial strength, management quality, profitability and growth prospects. A fund that relies heavily on a few stocks or sectors may face greater concentration risk. When you review the portfolio, consider factors such as:

  • Number of stocks held by the scheme
  • Exposure to the largest holdings
  • Allocation across different sectors
  • Dependence on a few industries
  • Changes in portfolio composition over time

Understanding the portfolio helps you judge whether the fund is built to withstand different market conditions.

  1. Cost efficiency and expense ratios

Expense ratios matter when you compare small-cap funds because these charges reduce the returns that reach investors. A fund with a higher expense ratio must generate stronger gross performance to deliver the same net outcome as a lower-cost alternative.

Do not choose a scheme on cost alone. Compare the expense ratio with the fund’s investment strategy, portfolio quality, consistency, and risk management. Also check whether you are selecting a direct or regular plan, since their costs differ.

Small-cap funds can add growth potential to a diversified portfolio, but they require careful selection and a long-term approach. Before you invest through a Systematic Investment Plan (SIP) or a lump sum, assess the fund’s portfolio quality, liquidity, expense ratio, manager strategy, and performance consistency. Your risk tolerance and investment horizon should also guide the decision.

It is wise to consider fund schemes that show consistent returns across 3-year, 5-year, and 10-year periods rather than funds with short-term return spikes. Strategic asset allocation, continuous monitoring, and patient holding remain essential drivers for wealth creation through small-cap funds.
